Treasury sell-off shows Fed must reinforce inflation credibility, Musalem says

This week’s sell-off in U.S. Treasuries showed that the Federal Reserve needs to reinforce its inflation-fighting credibility by raising interest rates, St. Louis Fed President Alberto Musalem told the Financial Times.

“At this juncture, earlier, incremental, gradual interest-rate action is preferable, less costly and less disruptive than potentially later, larger and abrupt actions,” Musalem said.

Musalem, who participates in Federal Open Market Committee discussions but does not vote on policy this year, said he had expressed a preference for a quarter-percentage-point interest rate increase at this week’s meeting.

The Fed left its benchmark interest rate unchanged, as widely expected, opting to monitor incoming economic and inflation data before making its next move.

The decision, combined with comments from Fed Chair Kevin Warsh suggesting that the central bank could reconsider elements of its inflation framework, contributed to a sharp decline in Treasury prices.

The yield on the 30-year U.S. Treasury rose above 5.2%, reaching its highest level in 19 years. Bond yields move inversely to prices.

Rising long-term yields can increase borrowing costs across the economy, affecting mortgages, corporate debt and government financing. They can also weigh on equity valuations by reducing the relative appeal of future corporate earnings.

Three of the FOMC’s 12 voting members dissented from the decision and favoured a 25-basis-point increase.

The dissenting officials said on Friday that failing to raise short-term borrowing costs immediately could leave inflation above the Fed’s 2% target. Inflation has remained above that level for more than five years.

Traders placed a 67% probability on the Fed raising rates by 25 basis points in September, according to CME Group’s FedWatch tool.

Musalem’s comments suggest that support for tighter policy extends beyond the three formal dissenters, adding to uncertainty over the timing and pace of future rate increases.
